Unexpected monetary tightening predicts a contraction in aggregate corporate bonds but an expansion in bank loans. Using micro-data, I demonstrate that large and high rated firms with high collateral value and low default risk rebalance towards bank loans and away from corporate bonds, as the relative spread of bond over loan increases. This demand-side "credit substitution channel" and firm heterogeneity together explain the aggregate evidence. I develop a heterogeneous-agent New Keynesian model where bank loans are senior and safer (collateralized) than defaultable bonds but issued at a greater intermediation cost. My model can quantitatively explain the response of corporate bonds and bank loans with respect to monetary policy surprises. An interest rate hike raises default risk and thus the relative cost of bond financing. In response, large and unconstrained firms substitute bank loans for corporate bond, while constrained firms tend to issue more equity. The redistribution effect of this credit substitution channel amplifies the negative effects of interest rate hike on welfare and investment by 8% and 14%, respectively.Yuchen Chen

This paper studies the redistributive effects of earning extrapolation bias on the transmission of monetary policy. Empirically, over-pessimistic firms with lower earning forecasts have higher investment elasticity to monetary shocks in the advertising-intensive industries. I develop a heterogeneous-agent New Keynesian model to quantify the effects of extrapolation bias in a frictional product market, where firms extrapolate over idiosyncratic productivity news when making decisions on physical investment and customer acquisition. The model implies that firm-level overreaction amplifies the effects of monetary easing. It generates an increase in aggregate productivity as capital flows to high markup firms. Financial intermediary (FI) stress, measured by leverage and equity constraints, is emphasized as an important driver of asset prices and quantities by financial economists. We identify a new and equally important channel through which FIs affect risk and the real sector: FIs are stressed when their labor share is high. FI labor share negatively forecasts growth of aggregate output, investment, and credit; it positively forecasts market excess returns and cost of credit. In the cross-section, banks with higher labor share lend less and have higher credit risk. Firms connected to such banks borrow less, pay more to borrow, have higher credit risk, and lower earnings growth; they also invest less if they are financially constrained. We explain these findings in a DSGE model where FIs face shocks to the quantity of labor needed to intermediate capital.With Hengjie Ai, Anmol Bhandari, and Chao Ying

We develop an optimal contracting model in which limited enforcement of financial contracts generates dispersion in marginal products of capital across firms. We show that the optimal contract can be implemented using state-contingent transfers and a simple collateral constraint that limits the capital input of firms by a fraction of the financial wealth of the firm owner. Compared to models with exogenous collateral constraint and incomplete markets (for example Moll (2014)), we find that the degree of measured misallocation is increasing in the persistence of the idiosyncratic productivity shocks. Under the optimal contract, the possibility to transfer wealth from high productivity states to low productivity states allows firm owners to trade off efficient allocation of consumption against the efficient allocation of capital. Do restrictions on labor mobility inhibit growth? We quantitatively evaluate this question in a dynamic agency model that jointly accounts for investment in intangible capital, knowledge spillovers, and the allocation of rents among investors and agents. Our calibration is disciplined by targeting the responses of employee turnover, firm intangible investment rates, and a novel construction of the values of workers' outside options to state-level changes in the degree of non-compete enforcement. Analysis that studies counterfactual rates of knowledge appropriation finds potential gains to growth of 20 basis points per year from policies that enhance mobility and alleviate agency problems.With Yuhong Yang
